The rounding in this example would fail if the smaller circle is not touching the larger one.
Similar thread as with rounding polys a firm while ago.

Try it out in the attached file.
Round (RN) Trim, Radius 5

Please, avoid selecting the pointing hints.
These hints are on a locked layer.
This layer is set to 'not snappable'.
Disregardig those settings the function will snap to entities on that layer.

I can get it to work with 6.1 and 6.0, I picked towards the top of the smaller circle first then a point on the arc depending what the 'preview' shows. 5.9 is a no go.

I know, as long as the circle crosses or just touch it's OK.
That is why they are green.

This is already so long a problem.
With polylines it gets even worse.

To be correct, all are Arc's.
A circle needs two cuts, that is already solved by the prefix with gaps.
Intuitive one would think this is not a problem.
Just put a rounding between the two.
A CAD I used 20 years ago took the click side into account.
The rounding should obey those sides at both ends.

Update:
- Snapping to entities on a layer that is set not snappable seems to be fixed.
- Rounding the lower example still fails.

With this fix I hope that it is no longer required to open up the circles before rounding:
